It wont lag if you connect to 127.0.0.1, I think.. I do this.. have no lag.
Another thing could br, you don't have enough memory/processing power to keep up..
I have a 2ghz comp/768mb of ram, and can run the NS server and client with me and maybe 3 other people before it starts lagging..

Heres what I think, using your external IP, it goes out to the first hop router, which routes it back. Using 127.0.0.1 means it won't travel out to that router, reducing network load
